When I hit a bump and apparently the drive shaft flexes I hear a grinding noise from the area of the freewheeling unit (locked out), or the front universal. When I opened the 5/16 plug on the top of the universal housing and checked , it was dry. Should there be lube in there and if so what kind?

The U joint ball retainer should have no more than 1/2 pint of 600W. Some of the oil overflows through the open rear bearing in the transmission into the U joint ball retainer. If the retainer is totally dry check the oil level in your transmission. laugh laugh laugh

The oil level in the free-wheel housing is up to the drain plug on the left side, is this sufficient?

If you mean the "filler" plug and not the "drain" plug.....yes, you have enough oil.
To add 1/2 pint of oil to the U joint retainer housing, you remove the small pipe plug on top to add the oil. wink laugh laugh
